Rather than comparing a single currency pair, the TWI shows how a currency performs across all major trading partners, providing a comprehensive view of currency strength in international trade.
How the Trade Weighted Index Works
The TWI calculation is based on three key elements. First, a currency basket includes all the country's major trading partners, each assigned a weight based on trade volume. Second, the index computes a weighted average of these currencies, so larger trading partners have more influence on the result. Third, the calculation can be performed over various time frames—days, months, or years—allowing traders to assess both short-term and long-term trends.
Practical Application for Traders
If a country's TWI rises, its currency is strengthening against its trading partners on average. If it falls, the currency is weakening overall. This is useful for traders because it shows whether a currency is gaining or losing competitiveness globally, not just in one bilateral pair.
Challenges and Related Measures
TWI accuracy depends on reliable, up-to-date trade data. When global trade patterns shift, the weights may become outdated and need adjustment. The TWI differs from related measures: the Real Effective Exchange Rate (REER) adjusts for inflation and purchasing power, while the Nominal Effective Exchange Rate (NEER) uses raw exchange rates without inflation adjustments.
