The lesson Iceland teaches

In October 2008 Iceland's three largest banks failed within a week, and the country imposed capital controls that remained in place until 2017. For anyone trading currencies, what happened to the króna is the most instructive episode in modern developed-market foreign exchange.

Before the crisis, Iceland ran high interest rates, and foreign investors bought króna-denominated debt funded by borrowing in low-yielding currencies — the carry trade, in its purest form. The position paid steadily for years and looked close to free money. When the banking system collapsed, the currency lost roughly half its value in months, the carry unwound violently, and the controls trapped foreign capital inside the country for the better part of a decade.

Two conclusions follow for a trader, and neither is about Iceland. A carry trade earns small increments and pays them back in a single move, so its risk is nothing like its return profile suggests. And capital controls are a real tail risk in developed markets, not only in emerging ones: a position can become unclosable and the money unrepatriable while every screen still shows a price.

The ESMA caps apply: 30:1 on major currency pairs down to 2:1 on cryptocurrencies, with negative balance protection, margin close-out at 50%, no bonuses and mandatory loss-rate disclosure. Binary options are prohibited for retail clients.

Practicalities

The domestic market is tiny, so Icelandic traders use EEA firms passporting in, with the licensing country's compensation scheme applying. ISK pairs are thin and volatile with wide spreads, and are best understood as an emerging-market currency wearing a developed-market label.
